Currently, planning out an install of a Dyna S (DS2-2) on my 1978 KZ650-B. I am trying to figure out the best place to pull power from...would the spot highlighted in red be a valid location to tap into?

Use the yellow/red that powers the coils. It’s a “switched” power source.

As already advised you should take it from the coil feed switched live as show in the fitting instructions.

Given the age etc of the bike, rather than adding more load to the original circuit it would make sense to fit a by-pass relay to power the Dyna and the Coils

Isn't the brown wire also a switched power source? its just switched on and off by the ignition switch rather than the killswitch + ignition.

Brown and yellow/red is switched power (ignition key on). The dyna has to be connect to yellow/red to be able to disconnect the power with the kill switch!
The wired george mod is to adding more load (voltage and current) to the original circuit and it would make sense to fit a by-pass relay to power the Dyna and the Coils!

Switching the coils through the kill switch is a safety feature so if you were trapped under the bike in an accident you can kill the motor before the back wheel eats your leg, I would fit the By-pass relay and switch it with the yellow/red so it is still controlled by the kill switch but takes the load off the circuit

You can use a piggyback spade connector on the #67 terminal to power coils and the Dyna S modules.

Could i get a link to a schematic of how to wire in the by-pass?

I guess what i meant to say is where would you mount the bypass in order to keep the wiring neat and clean.

I mounted a bypass on the left inside edge of the battery box on my KZ1000.  I also use the brown wire for power, but the KZ1000 has a spare brown wire near the headlight.  I don't see it on your wiring diagram.  The mickey mouse attachment provided by Dyna is prone to failure.
I have several restored bikes along with a 2006 Goldwing with a sidecar. My wife has a 2019 Suzuki DR 650 for on and off road.
