Oil pressure, pistons looking very oiled up, plus oil filter wrecked.

Hey fellow riders. 
I have this Kawasaki kz550 from 1982 that i have been restoring and turning into a cafe racer over the past year. 
Its running really great but i have this annoying oil leak at the front end of the motor (se pictures) 
I went to investigate the problem because i thought that it had something to do with oil pressure being to high.
i found the pistons to be coverd in oil and that would explain why it was smokeing badly. (Se pictures)
i then checked the pistons for wear and tear and they are within all specs. 
I then pulled the sump to find the oil pressure relief valve to check if that was okay and it seems okay
and in doing so i found the oil filter to be nearly torn apart. (Se pictures) 
Any sugestions to what might be wrong?

    I have never seen an oil filter do that. My first guess would be that it is a cheap, off-brand filter that disintegrated.
    The oil on the pistons could be from bad valve stem seals, broken or stuck oil control rings, or a leaky head gasket. I am not familiar with that brand (Motor Gasket) so I have no opinion about it. Is that red rtv around one end of the cam chain tunnel?

    If that's one of those green (Athena I think it is) base gaskets that's not good from what I've read either.

    1978 KZ650 b-2
    700cc Wiseco kit 10 to 1.
    1980 KZ750 cam, ape springs, stock clutch/ Barnett springs.
    Vance and Hines Header w/ comp baffle and Ape pods, Dyna S and green coils, copper wires.
    29MM smooth bores W/ 17.5 pilots, 0-6s and 117.5 main
    16/42 gearing X ring chain and alum rear JT sprocket.

    The way the center tube of the oil filter is crushed it looks like the filter is too long for the cavity it occupies.

    Are you sure it's the correct filter, and that all the components (center bolt, washers/spacers/springs) are correct, present & in the correct order?

    EDIT: Check the top of the filter cavity to make sure a past filter didn't leave behind a rubber gasket.

    The oil filter was a K&N and im 100% sure it was of the correct type because i matched it with the old filter i had in and all the components are there.  
    Its not red RTV, but something similar from biltema(heat resistant liquid gasket)

    Yes its the one from Athena, i cant find any other brand of gaskets in Denmark for my bike.
